As I understand it the Pallas V1 spindle was designed to take MT3 collets
Thanks. Did think of cutting the drive dog section off the nose but it seems wrong cutting up a 50 year old machine.This is the root of your problem then. Either you make a collet chuck or, if you want to use the one you have, reduce the length of the nose. You could do it without dismantling the mill. Just mount a cutter on the table in the vice and then bring the spindle down to meet it. A vertical lathe in essence.
Yes. Its not that mt3 wont fit or grip its just the length. Using paper gained a tiny amount but thanks for the idea. Worth a try.Have you tried the paper idea ?
The more I think about it - your right! Just get rid of the recess. Pointless having an original machine that cant be used.I understand what you're saying. But if there's no chance of getting any tooling to fit, short of making it, then maybe it's the best option.
I would imagine it's there to increase the capacity of the mill, cutter-wise. An MT3 has an upper drilling limit of around 1-1/4" but, provided you've the horsepower the drive dog will greatly increase the diameter of drill and cutter you can use.
That configuration might be a bit tricky to get a drawbar fitted.If you do not want to modify the spindle nose (which does seem like the best option), buy a straight shank ER32 chuck and a single MT3 collet that fits the straight shank.

Also, you're limited to about 3/4" with an MT3 collet.
That's not a limitation. Buy a 3/4" MT3 collet and a 3/4" shank ER32 holder.
